Gross Margin

Revenue minus cost of goods sold, expressed as a percentage, shows the profitability of core product/service delivery.

Gross margin reveals how much money is left after direct costs to cover overheads, marketing, and profit. It's the first line of defence for profitability. Declining gross margins often signal pricing pressure, rising input costs, or mix shift towards lower-margin products. Improving gross margin by even 2-3 percentage points can dramatically impact bottom-line profitability.

Why gross margin is the most important profitability metric

Gross margin is the ceiling on every other margin, it is impossible to have a healthy EBITDA margin or net profit margin without first having a healthy gross margin. It is also the cleanest signal of pricing power and cost discipline because it isolates direct revenue and direct cost from the noise of overheads and one-off items. A trend-line shift of 2-3 percentage points in gross margin almost always reflects a structural change worth investigating.

Common reasons gross margin declines

Mix shift toward lower-margin products or customers (often invisible at the headline level), input-cost inflation that has not been passed through to pricing, discounting or volume rebates that are not properly recorded as revenue contras, and incorrect COGS classification, particularly when freight, merchant fees, or direct labour are sitting in overheads instead of cost of goods.

Industry benchmarks

Healthy ranges: SaaS 70-90%, professional services 35-55%, healthcare 50-70%, e-commerce 35-55%, manufacturing 25-40%, construction 15-30%, hospitality 60-75% (food-only basis). Always benchmark against direct industry peers; cross-industry comparisons are misleading.

How Advisorli tracks gross margin

Gross margin is calculated from your accounting source on both an absolute and 12-month rolling basis, decomposed by product line or service category where the data supports it. The Health Score grades gross margin against industry peers, and trend alerts fire when monthly margin moves more than 200 basis points from baseline.

Formula

Gross Margin = ((Revenue − COGS) ÷ Revenue) × 100

Example

A business with $1M revenue and $600K COGS has a gross margin of 40%.
